Understanding Forex Compounding

Compounding occurs when each period’s result is applied to the updated account balance rather than the original starting amount.

For example, suppose an account starts with $1,000 and gains 2% during the first period. The new balance would be $1,020. If it gains another 2% during the following period, that return would be calculated using the $1,020 balance.

Compounding can accelerate growth during a profitable sequence. However, it also works in the opposite direction when losses occur. Forex trading is highly speculative, and consistent returns should not be assumed.

Use Realistic Return Assumptions

A calculator can demonstrate how compounding works, but it cannot predict future market performance. Using an unusually high return for every period may produce an impressive final balance that would be extremely difficult to achieve in actual trading.

A more practical analysis may include:

  • A conservative growth scenario
  • A moderate growth scenario
  • A scenario containing losing periods
  • A drawdown or extended-loss scenario
  • Reduced returns after spreads, commissions, and other trading costs

Forex results can be affected by market volatility, leverage, execution prices, spreads, commissions, overnight financing charges, taxes, and risk-management decisions. These factors may not be included in a basic compounding projection.

Gains and Losses Are Not Equal

A percentage loss requires a larger percentage gain to recover.

For example, if an account loses 20%, it must subsequently gain 25% on the remaining balance to return to its starting value. A 50% loss requires a 100% gain to recover.

This is one reason risk management matters. Avoiding a major loss may be more important than attempting to achieve an unusually high return during every trading period.
