Understanding the Power of Daily Compound Interest

Daily compound interest allows interest to be calculated and added to a balance each day. Once credited, that interest becomes part of the balance used for subsequent calculations.

Daily Compound Interest Formula

The standard compound interest formula is:

A = P(1 + r/n)^(nt)

For daily compounding, n is normally set to 365:

A = P(1 + r/365)^(365t)

The variables represent:

  • A = the future balance, including accumulated interest
  • P = the original principal
  • r = the nominal annual interest rate expressed as a decimal
  • n = the number of compounding periods per year
  • t = the investment or loan term in years

For example, an annual interest rate of 5% would be entered as 0.05.

This formula assumes a fixed interest rate without additional deposits or withdrawals. A calculation involving recurring contributions must account for when each contribution is deposited.

Daily Compounding Example

Suppose you deposit $1,000 into an account earning a fixed annual rate of 5%, compounded daily. If the rate remains unchanged and no money is added or withdrawn, the estimated balance would be:

  • After 5 years: $1,284.00
  • After 10 years: $1,648.66
  • After 20 years: $2,718.10

The account would earn approximately $1,718.10 in interest over 20 years.

For comparison, the same $1,000 compounded monthly at a 5% nominal annual rate would grow to approximately $2,712.64 after 20 years. Compounding annually would produce approximately $2,653.30.

Daily compounding produces the highest result in this example, but the difference between daily and monthly compounding is only about $5.46 over 20 years. This illustrates why the stated rate, fees, contributions, and investment period generally matter more than a small difference in compounding frequency.
